When Skin in the Game Distorts

Skin in the game can distort judgment in the direction of overconfidence and overinvestment. A founder who has their entire net worth in their company has maximum skin in the game β€” and also has powerful incentives to maintain an unrealistically optimistic view of the company's prospects, because acknowledging the true probability of failure is psychologically devastating. The surgeon who performs an operation bears the immediate consequences of the technique β€” but may also be overconfident in that technique because their identity and skin are in the game of it being the right approach.

The skin in the game principle is most valuable as a filter for detecting misaligned incentives; it is less reliable as a guarantee of good judgment. Having skin in the game ensures that someone is trying their best to produce good outcomes β€” it doesn't ensure their judgment is accurate about how to produce them.

Skin in the Game and Risk Tolerance

People's willingness to take risks varies, and skin in the game interacts with risk tolerance in complex ways. A founder with their savings in their company may be more risk-averse than optimal because the downside is catastrophic for them personally β€” even if the expected value calculation would justify more risk.
